Overview
A commercial real estate loan is intended to help a business develop income-earning properties. Once the property is in place and renters or guests begin to generate income, a portion of that income goes to pay back the loan. Commercial loans are generally more complex than a home mortgage or fix & flip loans are.
Several factors go into a lender’s decision to move forward with financing. Borrowers must show several years of business and personal financial records as well as meet specific criteria. Lenders divide the earning potential of the new property by the cash needed to repay the loan to determine the property’s Debt-Service Coverage Ratio (DSCR). That number helps determine whether the loan will be approved.
As opposed to residential loans, which are amortized for the life of the loan, commercial loans often have an amortization period that stretches beyond the life of the loan. Monthly payment amounts are based on the amortization period and a balloon payment of the rest of the loan is due at the end of the loan term. For example, a borrower may pay a monthly amount based on a 30-year amortization period. The term of the loan, however, may be only ten years. So, the borrower will pay a fixed monthly amount for ten years and then pay off the remaining balance in one lump sum.
